According to estimates by Realtor.com®, the United States is grappling with a housing deficit ranging from 2.3 million to a staggering 6.5 million housing units. Danielle Hale, Chief Economist of Realtor.com, attributes this crisis primarily to underbuilding, as builders struggle to keep up with the growing demand for housing.

The Roots of the Crisis

How did we arrive at this point of crisis? The nation’s population has more than doubled since 1950, with longer life expectancies driving the need for more homes. However, builders have faced challenges in scaling up construction since the Great Recession.

Additionally, the surge in mortgage interest rates, hovering around 7%, has dissuaded many potential sellers from downsizing to smaller homes, further limiting the availability of larger homes for growing families. In recent years, investors have directly competed with first-time buyers for affordable single-family homes.

Mark Zandi, Chief Economist at Moody’s Analytics, predicts that it may take another decade to overcome the housing shortage, given its roots in the housing crisis from a decade ago.

Why Aren’t More Homes Being Built?

Builders have encountered numerous obstacles in increasing housing supply. During the Great Recession, approximately half of all construction companies went out of business, and many skilled laborers transitioned to other industries. As a result, there was an astonishing 80% drop in new construction from its peak in the third quarter of 2005 to its trough in the first quarter of 2009.

Robert Dietz, Chief Economist of the National Association of Home Builders (NAHB), emphasizes that to make a meaningful reduction in the housing deficit, the industry would need to build more than 1.1 million homes annually. Unfortunately, today’s builders face challenges such as a shortage of construction labor, available lots, lumber, building materials, and lending opportunities. Additionally, local laws and zoning requirements contribute to builders’ costs.

Regulatory costs account for approximately 25% of the final price of a new home, and higher interest rates increase borrowing costs for land development and construction, further hindering progress. In the post-COVID-19 era, the cost of constructing new homes has surged by 30% to 40% compared to 2018 and 2019, making it difficult to offer homes at lower price points.

Surprisingly, higher mortgage rates, intended to cool the housing market, have worsened the real estate crisis. Homeowners with existing mortgages secured lower rates during the pandemic. If they were to sell their homes and purchase new ones, they’d likely face higher rates, resulting in significantly larger monthly mortgage payments. Consequently, many homeowners choose to stay in their current homes for more extended periods, delaying potential downsizing.

Investor sales of single-family homes surged during the pandemic, with these buyers ranging from individual flippers to large corporations seeking rental properties. They often pay in cash, which has sustained their activity despite higher mortgage rates.

Lisa Sturtevant, Chief Economist of Bright MLS, expects a prolonged period of low housing inventory. While the shortage may ease slightly as mortgage rates decline and more people find homes that suit their needs, it’s likely to remain tight for years to come.
